Dog humping problem
Before you take away your dog's manhood, i would suggest you call Cesar Millan, the dog whisperer.
If you never heard of him, watch the dog whisperer on Nation Geographic Channel. He is the god of dogs, i swear.

It's not sexual, dogs aren't stupid. It's about dominance and it's a metaphor for "you're my bitch". It can be solved by not being your dogs bitch anymore. Step up and rule your house or the dog will do it for you. You need basic and strict discipline. Once the dog understands he's your bitch the humping and bad behaviour will stop. Dogs live in a black and white world. They don't compromise and they don't negotiate and they don't see their place in the world like people do, as fluid.
They are either alpha or they are beta and that's it. There must always be an alpha and the alpha always gets what they want. The betas wait for scraps and sometimes they protest but they never win. That's the order of things in the pack and dogs are very happy with that arrangement. If you change it it causes all sorts of problems for you and the dog(s). Step up and the dog will step back.

I do see your point in other matters though.
He didn't misread. Tha alpha dog gets to hump anything and everything in a pack atmosphere. Your dog thinks he's the alpha. If you take control back, then you become the alpha, and he's the beta. Problem solved. P.S., this is the methodology behind almost everything the "dog whisperer" does. One small change you can make to effect an immediate improvement is to feed your dog small measured quantities of food, either once or twice a day (do not leave out a bowl of food and allow him to "graze"), and your dog only gets to eat AFTER you eat. It goes back to the whole "pack" thang.
Our dog once had this problem; except he had already been neutered. He had shaggy hair "down there" that prevented his wee wee from fully retracting. This may have some bearing on your situation. Unfortunately, the only solution is to shave the area, put on the rubber gloves, and get out the vaseline...

except for the rubber glove and lube thing
Your dog is saying the pillow, his toys, your leg belongs to him and him alone and by humping it he's letting you know you can't because it's his. If you let the situation remain inverted you will start to see the problem escalate to growling when you get near his food or toys, snapping when you try to take them away and even biting down the road.
Try this. The next time your dog is humping the pillow get up and walk over to the pillow and stand right there next to it. Then gradually step over the pillow working your way between your dog and the pillow. Give him a nudge with your leg and move in. Keep doing this until you are between the dog and the pillow and the dog is just sitting there looking at you panting. Stay between the two until the dog loses interest and walks away. The pillow now belongs to you and you've become the alpha. No need to say anything, you aren't giving him a command, you're sending a message in dog talk.
Practice this regularly everytime the dog is interested in something or someone. Take ownership of everything and let him know that you own the place.
Putting yourself between the dog and what you/he wants gives you ownership of the thing. It's how dogs do it. Having two of them I see it all the time. They move in and if the move goes unchallenged they go further until they take full control. You have to do the same except you can't back down if/when challenged.
